Using 1031 Funds to Build on Property You Already Own

The wish arrives constantly: sell a rental, use the deferred gain to build on land already in the family. The code mostly says no — you can’t exchange into property you already own, and improvements to your own land aren’t like-kind to real property you sold. Mostly. The exceptions are narrow, structural, and worth knowing before you assume either answer.

Why the direct version fails

An exchange requires acquiring replacement property; land you hold isn’t acquirable by you. Paying your exchange funds to contractors improving your own parcel is, in the IRS’s view, receiving cash and spending it — taxable, exchange over. The Bloomington Coca-Cola line of authority has held this ground for decades. No QI paperwork changes it directly.

The leasehold structure that sometimes works

The engineered exception: an exchange accommodation titleholder takes a long-term ground lease (30+ years) on your land, constructs improvements with your exchange funds during the parking period, and you acquire the leasehold estate with improvements as replacement property — which can qualify as like-kind real estate. It threads the needle because you’re acquiring an interest you didn’t hold. Requirements stack: a genuinely arm’s-length structure, completion timing inside the exchange window, a QI shop that runs these regularly, and professional fees that only make sense on bigger builds (VERIFY structure viability with specialist counsel — Rev. Proc. 2004-51 constrains related-party parking arrangements).

The honest alternatives

Most files end better on a simpler road: exchange into an income property with the deferred dollars, then finance construction on the family land conventionally — construction debt is cheap next to a failed exchange’s tax bill. Or, if building on that land is truly the goal, sell it into the market’s hands (a build-to-suit with a developer) and exchange the proceeds. The tax code rewards flexibility about which dirt; it punishes attachment to yours.
